Potato is a reference to the song "Let's call the whole thing off " from the film musical entitled "Shall We Dance?".Music by George Gershwin(1937).

What it's being used for & by whom is a good question but irrelevant to the real definition.

It's a derogatory word for white people, especially ones "out of their element and who can't cope", for instance in a Mexican resort people saying "how come no one speaks English?"
