What does flagging an e mail do?

Flagging doesn't do anything to the email itself. It is simply a visual reminder to YOU. Perhaps you want to flag an email because you want to follow up on something in it. Or you want to go back and read it again. Once you have dealt with whatever follow up, you can remove the flag.
